Long-Term Debt

Long-term debt is interest-bearing borrowing that a company is generally not required to repay within the next 12 months.

In fundamental investing, long-term debt matters because it represents a major claim on a company’s future cash flow. Debt can help finance acquisitions, expansion, capital expenditures, and other investments, but excessive long-term debt can increase interest expense, refinancing risk, financial leverage, and the potential for permanent shareholder loss.

Why Long-Term Debt Matters

Long-term debt helps investors evaluate a company’s capital structure and financial strength.

Fundamental investors use long-term debt to answer:

“Can this company comfortably service and eventually repay its borrowing without damaging shareholder value?”

Long-term debt can affect:

Companies may separately report:

Current Portion of Long-Term Debt

The current portion is generally classified as a current liability because it is due within the next year.

Example of Long-Term Debt

Suppose a company reports:

Bonds Payable: $700 million
Term Loan: $300 million
Long-Term Notes: $100 million

Long-term debt would be:

$700 million
+ $300 million
+ $100 million

Long-Term Debt = $1.1 billion

Assume the company also has:

Cash: $400 million
Short-Term Debt: $100 million

Total debt would be:

$100 million + $1.1 billion

Total Debt = $1.2 billion

Net debt would be:

$1.2 billion - $400 million

Net Debt = $800 million

This gives investors more context than looking at long-term debt alone.

Long-Term Debt in Fundamental Investing

In fundamental investing, long-term debt is analyzed as part of the company’s overall financial structure.

Investors may compare it with:

  • Shareholders’ equity

Long-term debt is generally due after one year.

Long-term debt usually creates less immediate liquidity pressure than short-term debt, but it can create substantial long-term financial obligations.

Total debt includes both short-term and long-term borrowing.

A company with $200 million of short-term debt and $800 million of long-term debt would have:

Investors often analyze both the total amount and the maturity schedule.

Long-Term Debt vs. Financial Liabilities

Long-term debt is one component of financial liabilities.

Financial liabilities may also include certain lease liabilities, derivative obligations, or other financing-related commitments.

Long-term debt specifically refers to borrowing with repayment obligations extending beyond the near term.

Long-Term Debt vs. Current Liabilities

Long-term debt is usually classified as a noncurrent liability.

Current liabilities are obligations generally due within one year.

However, the portion of long-term debt due within the next year is reclassified as current.

Long-Term Loan:

Remaining Balance → Long-Term Liability

This distinction helps investors see when repayment pressure is approaching.

Long-Term Debt and the Balance Sheet

Long-term debt appears in the liabilities section of the balance sheet.

A company with evenly distributed maturities may have more financial flexibility than one facing a large debt wall in a single year.

Long-term debt usually creates interest expense.

For example:

Debt: $1 billion
Average Interest Rate: 5%

Approximate Annual Interest Expense = $50 million

Higher interest expense reduces earnings and cash available for shareholders.

Long-Term Debt and Interest Coverage Ratio

The interest coverage ratio measures a company’s ability to pay interest from operating profit.

Interest Coverage Ratio =
EBIT ÷ Interest Expense

Suppose:

EBIT: $400 million
Interest Expense: $50 million

Then:

Interest Coverage Ratio =
$400 million ÷ $50 million

Interest Coverage Ratio = 8.0x

Higher coverage generally suggests greater capacity to handle debt service.

Investors should still consider business cyclicality because coverage can deteriorate quickly during recessions.

Long-Term Debt and Free Cash Flow

Long-term debt is ultimately serviced with cash.

A company may need free cash flow to:

  • Pay interest
  • Repay principal
  • Reduce leverage
  • Refinance debt
  • Meet covenants

A useful comparison is:

For example, $500 million of debt may be manageable for a company generating $400 million of recurring free cash flow.

The same debt could be dangerous for a company generating only $20 million.

Net debt adjusts total borrowing for available cash.

Net debt can provide a better picture of financial burden than gross debt alone.

A company with substantial long-term debt may still have a conservative balance sheet if it also holds large cash reserves.

The debt-to-equity ratio measures debt relative to shareholders’ equity.

High leverage may indicate greater financial risk, although acceptable levels vary by industry.

Investors should not evaluate debt-to-equity without also considering:

Long-Term Debt and Debt-to-Assets Ratio

The debt-to-assets ratio measures how much of the asset base is financed with debt.

Debt-to-Assets Ratio =
Total Debt ÷ Total Assets

A higher ratio generally indicates greater reliance on borrowed capital.

For asset-heavy businesses, investors should also examine whether the assets generate enough cash flow to support the debt.

Long-Term Debt and Enterprise Value (EV)

Debt is an important component of enterprise value.

Enterprise Value (EV) =

Enterprise value includes debt because lenders have a financial claim on the business.

Two companies can have identical market capitalizations but very different enterprise values because of their debt levels.

This is one reason investors often use EV-based valuation ratios when comparing companies with different capital structures.

Long-Term Debt and Leverage

Long-term debt creates financial leverage.

Leverage can increase shareholder returns when capital is invested productively.

For example:

Cost of Debt: 5%
Return on Invested Capital: 15%

Borrowing at 5% to generate a 15% return can potentially create shareholder value.

But if:

Cost of Debt: 8%
Return on Invested Capital: 4%

the company may be destroying value.

Debt should therefore be evaluated alongside return on invested capital (ROIC).

Long-Term Debt and Return on Equity (ROE)

Debt can mechanically increase return on equity because less shareholder equity may be required to finance the business.

A high ROE is not always evidence of superior business quality.

Investors generally want companies to earn returns above their cost of capital.
