Interest Coverage Ratio

The interest coverage ratio is a financial leverage ratio that measures how easily a company can pay interest expense using operating profit.

In fundamental investing, the interest coverage ratio helps investors evaluate debt risk, financial strength, solvency, and margin of safety. It answers a simple question: can the company’s earnings comfortably cover the interest payments on its debt?

Why the Interest Coverage Ratio Matters

The interest coverage ratio matters because debt is only manageable if the company can service it.

A company may have a large amount of debt, but if its operating profit is stable and far greater than interest expense, the debt may be manageable. A company with weak interest coverage may face financial stress, refinancing risk, covenant pressure, or even bankruptcy risk if profits decline.

Fundamental investors use the interest coverage ratio to answer:

“Does this company earn enough operating profit to cover its interest payments?”

For example, a company with an interest coverage ratio of 5.0 generates $5.00 of EBIT for every $1.00 of interest expense.

The most common interest coverage ratio formula is:

Interest Coverage Ratio = EBIT ÷ Interest Expense

Where:

EBIT = Earnings before interest and taxes

Interest Expense = Cost of borrowing money during the period

Some investors use EBITDA instead of EBIT:

EBITDA Interest Coverage Ratio = EBITDA ÷ Interest Expense

However, EBIT-based interest coverage is usually more conservative because it includes depreciation and amortization expense.

Example of Interest Coverage Ratio

Suppose a company reports:

EBIT: $250 million
Interest Expense: $50 million

The interest coverage ratio is:

Interest Coverage Ratio = $250 million ÷ $50 million
Interest Coverage Ratio = 5.0

This means the company generates 5 times the operating profit needed to cover its interest expense.

Another example:

EBIT: $80 million
Interest Expense: $40 million

Interest Coverage Ratio = $80 million ÷ $40 million

A ratio of 2.0 means the company earns only $2.00 of EBIT for every $1.00 of interest expense, which may indicate tighter debt coverage.

A company can have a high debt-to-equity ratio but still have strong interest coverage if earnings are stable and interest costs are low.

Interest coverage ratio focuses on earnings compared with interest expense.

Debt-to-assets ratio focuses on debt compared with total assets.
