Quick Ratio

The quick ratio is a liquidity ratio that measures whether a company can cover its current liabilities using its most liquid current assets.

In fundamental investing, the quick ratio helps investors evaluate short-term financial strength without relying on inventory or other current assets that may take longer to convert into cash. It is often called the acid-test ratio because it is a stricter liquidity test than the current ratio.

Why the Quick Ratio Matters

The quick ratio matters because not all current assets are equally liquid.

Cash is already available. Marketable securities can often be sold quickly. Accounts receivable may convert into cash if customers pay on time. Inventory, however, may take longer to sell and may need to be discounted.

Fundamental investors use the quick ratio to answer:

“Can this company meet short-term obligations using its most liquid assets?”

For example, a company with a quick ratio of 1.5 has $1.50 of quick assets for every $1.00 of current liabilities.

A higher quick ratio may suggest stronger short-term liquidity. A lower quick ratio may suggest tighter liquidity, especially if operating cash flow is weak or short-term debt is high.

The quick ratio formula is:

Quick Ratio = Quick Assets ÷ Current Liabilities

Quick assets usually include:

Quick Assets = Cash and Cash Equivalents + Marketable Securities + Accounts Receivable

A common full formula is:

Quick Ratio = (Cash and Cash Equivalents + Marketable Securities + Accounts Receivable) ÷ Current Liabilities

Another version starts with current assets and subtracts less liquid items:

Quick Ratio = (Current Assets - Inventory - Prepaid Expenses) ÷ Current Liabilities

Where:

Current Liabilities = Obligations expected to be paid within one year

Example of Quick Ratio

Suppose a company reports:

Cash and Cash Equivalents: $100 million
Marketable Securities: $50 million
Accounts Receivable: $250 million
Inventory: $300 million
Current Liabilities: $400 million

Quick assets are:

Quick Assets = $100 million + $50 million + $250 million
Quick Assets = $400 million

The quick ratio is:

Quick Ratio = $400 million ÷ $400 million
Quick Ratio = 1.0

This means the company has $1.00 of quick assets for every $1.00 of current liabilities.

The company may also have inventory, but the quick ratio excludes it because inventory may not convert into cash quickly or at full value.

In fundamental investing, the quick ratio helps investors evaluate a company’s short-term liquidity under a more conservative standard than the current ratio.

Cash ratio is more conservative than the quick ratio.

Cash ratio includes only cash and cash equivalents, and sometimes marketable securities.

The quick ratio includes accounts receivable because receivables are expected to become cash relatively soon.

Working capital shows the size of the short-term asset cushion. Quick ratio shows how much of that cushion is made up of more liquid assets.

There is no universal good quick ratio.

Many investors view a quick ratio of 1.0 or higher as a reasonable liquidity signal for many companies, but this varies by industry.

The better question is:

“Does this company have enough liquid assets and operating cash flow to meet near-term obligations?”

A good quick ratio depends on receivable quality, cash flow reliability, short-term debt, business model, and industry norms.
